Climate risks and monetary policy framework

  • In the latest RBI Monetary Policy report, there is a notable feature in which RBI has mentioned that the “extreme weather events” and “climate shocks” are affecting the financial stability of the country.
  • These climate change events and adversities not only affect food inflation but also have a great impact on natural interest rates and eventually affect the financial stability of the country.
  • When we say the term natural interest,it is related to the monetary policy lever that allows it to produce the highest potential of economic output by policy framework while keeping inflation in mind.
  • A “New- keynesian model” has been introduced in the latest report of RBI Monetary Policy and that model describes a physical climate risk damage model to measure the macroeconomic impacts of climate change.
  • As per the report, if no climate mitigation policy works, the long term output could decrease by around 9 percent by 2050.
  • High inflation also could be a reason for economic output loss as the central bank’s credibility would warrant higher interest rates to control the inflation.
  • RBI has also addressed the transition to a green economy and climate issue in its discussion paper in July 2022. The topic of that discussion paper was “ climate risk and sustainable finance”.
  • In that discussion paper, RBI has cleared that India needs over $17 trillion fund to achieve net zero ambitions by 2070.
  • The European Central bank has also come up with a green taxonomy for the entire country. This green taxonomy incorporates a framework to assess the possible ranking of an economic activity by measuring sustainability credentials.
  • The issuance of Sovereign Green Bonds worth ₹16,000 crore and allowing the Foreign institutional investors to take part in future green government Securities are some appreciated efforts of RBI.
  • RBI must adopt some valuable steps taken by its peer developing countries such as green taxonomy to manage climate change and its effects on financial stability.
